The Nvidia results were eagerly awaited. This was entirely natural as Nvidia’s performance accounts for about 1/3 of the YtD gains on the S&P500.  However, the results were not well received, which might be considered puzzling given Nvidia’s quarterly numbers met or beat analysts’ estimates on nearly every measure. The problem was not the numbers but what was expected: the “whisper” number. Nvidia investors have grown accustomed to blowout quarters, and these latest numbers were not blowouts. Read more →

Last week’s TFTD (“Not Too Hot, Not Too Cold”) referenced Goldilocks to illustrate the tightrope US markets were walking: an economy slow enough to keep bond bulls happy, but not so slow as might spook equity bulls. This week, we continue the bear theme, courtesy of Ernie Tedeschi, and what might be taken as a public service announcement from the BLS, reminding both policymakers and the investing public of the dangers associated with “rear-view mirror driving”. The BLS benchmark revision is usually too wonky to attract press attention. But this is an election year, so naturally the BLS misplacing 818k jobs was an irresistible opportunity for conspiracy theorizing on the platform formerly called “Twitter”. Read more →

Thoughts From The Divide: Not Too Hot, Not Too Cold

Now that the “giant global margin call” appears to have run its course, global equity markets were free to celebrate successfully navigating the potential banana skin that was US inflation data (both CPI and PPI). Inflation is tamed (at least till next month) with only the irritating exception of the shelter components (again!) and those pesky insurance premiums. Turns out that inflation has a long tail: higher auto prices beget higher insurance premiums, and that’s without considering the impact of recent hail storms. That said perhaps we should count our blessings. Both headline CPI and PPI beat (i.e., were lower than) the consensus by 0.1%, which led some economists to point to a core PCE deflator figure below the Fed’s 2% target: good enough for stocks to start celebrating a September rate cut. Thoughts From The Divide: A Giant Global Margin Call

It’s possible to read too much into things. Consider it a flaw in our nature. But when we are told the “Worst of market sell-off might be over but hold on tight”, we can’t help but wonder about the hedged language. After all, if Goldman sees recent price action as prompted by a “giant global margin call”, surely the sell-off is an opportunity? Apparently not, as the GS note in question suggested that the flows they have seen were not consistent with “a ton of selling”. Is this diagnostically useful, and if so, in what way? If forced to offer an opinion (and we are), we would agree with GS that volumes have certainly not been indicative of capitulation. In fact, recent volatility might be better thought of as evidence of preternaturally low levels of liquidity. That in itself begs the question of why liquidity is so poor. Thoughts From The Divide: The Door is Wide Open

Last week, we flagged Bill Dudley’s abrupt change of mind: he now advocates immediate rate cuts. One might be forgiven for suspecting Bill had spent the week lobbying his old colleagues because the July 31st FOMC statement, and J Powell’s subsequent presser gave rates markets quite the boost. Of course, there were the usual Powell caveats: “If we were to see, for example, inflation moving down quickly - or more or less in line with expectations - growth remains reasonably strong, and the labor market remains consistent with its current condition, then I would think that a rate cut could be on the table at the September meeting”. But judging from SOFR pricing, the market took Powell’s caveats as mere teasing. Powell’s presser comments suggested maybe 50bps of cuts by year-end, but Dec 25 SOFR pricing suggests at least 75bps. It has been a big news week. So much so that it’s quite hard to decide which was the biggest story. It’s certainly hard to ignore the announcement that Mr. Biden will not be running for re-election and has endorsed his VP, Kamala Harris. We generally try to avoid offering opinions on politics because a) it is not our day job and b) it’s a surefire way of making half your readers hate you. That said, we do think VP Harris’ exhortation to consider “What can be, unburdened by what has been” is good advice for both investors and policymakers. Read more →

USDJPY and Gamma Trading (29th July 2024)

In our piece in February (Turning Japanese, Feb 2024) we discussed how carry trades in currencies have a predisposition to trade an “escalator / liftshaft” pattern. The Japanese Yen, as the principal funding currency, is particularly vulnerable to violent reversals to what has been a remarkably steady and successful carry trade. In the last couple of weeks, as analysts started to consider the possibility of a BoJ rate hike at their meeting on 31st July, JPY crosses exhibited a bout of significant strength. USDJPY fell around 10 big figures from ~162 to 152. Is that enough to have cleared the decks? Simply put, it is not possible to clear out two years of accumulated positions in a couple of weeks. The fact that CFTC commitment of trader positioning was showing JPY shorts at their most extended since 2007 (pre GFC) before last week’s sharpish position reduction, suggests this is merely a shot across the bows, so far. Japanese retail traders (Mrs Watanabe) have slowed accumulation to a stand still but wholesale flight is far from evident. Read more →

Thoughts From the Divide: The (Golden) Path

While the road to hell is paved with good intentions, it appears that the “golden path” to a soft landing (which by way of reminder is a “triumph of hope over experience”, if you ask Mr. Summers) is paved with rate cuts. In an interview earlier this week, the Chicago Fed president Austan Goolsbee cast another vote in favor of “adjustment cuts”, saying that “You risk the golden path if you are going to be as restrictive as we are now”. Meanwhile, Jerome Powell was quick to assure the audience during his latest interview that “today I am not going to be sending any signals, one way or the other on any particular meeting” as far as rate cuts are concerned. However, that did not prevent the Chair from referring to ol’ reliable of monetary policy, “long and variable lags”, to explain why, “if you wait until inflation gets all the way down to 2%, you’ve probably waited too long”. While the Whitehouse may have successfully avoided putting its foot in its mouth on inflation this year (We hope everyone stateside had a good Independence day), the topic remains at top of mind for more than just the bean counters, as policymakers and consumers alike grapple with a new version of Whitney Houston’s question, “How will I know if inflation is over?”. The last few weeks haven’t offered very clear guidance. CPI was cooler than expected, but PPI was above expectations. The saying is that one should wait until you see the whites of the enemy’s eyes before firing, but are there times when it’s worth waiting until you feel their breath? Case in point, the “whites” (losses) are certainly visible now in real estate debt, as we’ve highlighted in these pages, with the obvious consequences for owners of real estate debt. The latest data from the FDIC served to further highlight the obvious, warning that there are “63 ‘problem banks’ and $517 billion in unrealized losses” courtesy of higher rates hurting bank holdings of fixed income. MI2 for C8 – JPY Liftshaft Alert

There is a window emerging for position reduction in the widely held JPY carry trade. Positions are crowded at the same time that the rationale for the extension of the current benign regime is diminishing (carry, carry-to-vol, policy divergence, etc). There is no sense of danger within analyst expectations or embedded in option pricing. While we lack an immediate catalyst, sometimes price can be its own trigger. With USDJPY around 156 and an easily defined stop loss, the risk reward of engaging with JPY strength is compelling. Escalator / liftshaft price action provides significant convexity. Crowded JPY shorts would also need to be covered in the event of a risk-off catalyst coming from other asset classes. Owning USDJPY puts can be an attractive portfolio hedge for investors concerned about general market complacency or for more active tactical FX managers and traders. Read more →

If this week’s title sends a small shiver down your spine, you may be in the Real Estate/lending business. Sadly, there doesn’t appear to be any quick or easy cures, which is perhaps unsurprising as the hits keep coming. Bank OZK is the latest example, getting slammed after a Citi analyst noted “substantial concerns” over the company’s “largest individual loan… and Life Science construction lending in general”. Some might think the residential side is also showing some cracks, with pending home sales slumping to the “lowest level since the start of the pandemic”, and with an increasing number of listings opting to cut prices. It’s another week of heavy-hitting inflation data, with PPI coming in hotter than expected, CPI was in line with expectations on a year-on-year basis, and import prices “rose by the most in two years in April amid rising costs for energy products and other goods”. Under the hood, both CPI and import prices showed additional signs of running hot, with the latter featuring an upwardly revised 0.6% month-on-month change in March, and the CPI data, including hot readings in some of the niches and metrics followed by Powell et al., such as the  4.0% annualized reading in six-month Core CPI and a sobering 6.0% annualized reading in six-month Core Services. Thoughts From The Divide: Relatively Speaking

In the second half of last year, as we continued to ponder the ever-impressive strength of the US consumer, we highlighted research on the subject of “excess” saving (which still seems a misnomer), noting JPM’s analysis that saw the consumer that had exhausted the various stimmy payments. Soon after, we discussed research from the San Francisco Fed that argued “a larger fraction of aggregate savings remains in the economy than previously expected”, thanks in part to “a comprehensive data revision”. The piece concluded that those savings would last until “the first half of 2024”. Well, while tomorrow may never truly arrive if free beer is involved (a medical concept?!), the future is now, and the SF Fed has bad news: “Pandemic Savings Are Gone”. As ever with economic research, this comes with a list of caveats, the jist of which are captured in the note accompanying the Fed’s chart below, i.e. savings are gone, relatively speaking. With another “most important Fed meeting of our lifetime” squarely in the rearview, and the first round of knee-jerk market moves pass to the side mirrors, it’s worth reflecting a little on the Fed Chair Powell’s “works”. The “biggest” move was the announced tapering of treasuries QT to roughly $25b from the previous rate of $60b of run off a month, but beyond that Fed confidence was conspicuous by its absence. The Chairman stated as much, admitting that “the data have not given us that greater confidence” that inflation was moving toward the 2% goal that Powell indicated necessary (how long is a piece of string?) for cuts. Whither US Treasuries?

US growth dynamics remain stronger than many expected. The Federal Reserve seem hell bent on cutting rates but are getting cold comfort from recent data releases, however they attempt to spin it. If the Fed can “only know” the neutral rate (and hence whether policy is restrictive) “by its works”… there may be reason to think that the music is still playing. Whether it’s the price surges of misspelled celebrity memecoins ICOs such as “Joram Poowel” (a coin based on Elizabeth Warren was the “Top gainer” at the time of writing), the return of the Manufacturing PMI to positive territory “for the first time in 17 months”, or the simple good old fashioned break out of gold to all-time highs (sympathy to all mining stock bros, miners have failed to attract the same level of enthusiasm), the “restrictive” territory being bandied about seems less of a place of economic pain, and more one of milk and honey. Now a week out from the Fed making it clear that the squeeze of lower growth isn’t worth the juice of bringing inflation back to (not toward, Jerry!) 2%, Mohamed El-Erian summed up the state of play nicely in a recent article for the FT. The Queens’ College president noted that, “It is not often that you see a reputable central bank revise up its inflation and growth projections and yet strengthen a dovish tilt to its policy stance. Yet that is what happened in Washington last week when the Federal Reserve raised those projections up a notch and yet delivered two consequential signals – a willingness to tolerate higher inflation for longer and an openness to slow the ongoing reduction in its balance sheet.” Read more →

With the Fed in blackout, the market has been left to its own devices to digest this week’s onslaught of economic data. The inflation data was particularly indigestible. CPI numbers came in hotter than expectations, with both Core and Headline higher than forecasts on a YoY basis at 3.8% and 3.2%, respectively: only slightly worse than expected, but worse than expected. The market also had to deal with PPI that was substantially hotter than expected: the month on month came in at 0.6%, double the consensus forecast. Under the surface, goods inflation appeared to once again be rearing its head, accounting for “about two-thirds of the rise in the headline PPI”, courtesy of “a 1.2% surge in goods prices, the biggest increase since August 2023”. (The Houthis are not helping). While the Fed may have taken a temporary vow of silence, Yellen is under no such constraint. Speaking in an interview on Fox, the Treasury secretary said, “I regret saying it, [inflation,] was transitory”, following up with the jab that “I think transitory means a few weeks or months to most people” (how long is a piece of string? To be fair, predicting inflation is, apparently, tricky: “there are clear limitations to how far into the future we can forecast inflation”). Read more →

In April of last year, Huw Pill caught flack for saying that Brits “need to accept that they’re worse off”. This was followed by John Authers coming to the defense of the pilloried BoE chief economist. As we wrote, Authers noted that the comments were taken out of context and explained that the BoE’s Chief Economist was describing how “after a few external shocks, inflation becomes a collective action problem” where “ideally everyone would take a share of the hit, and then they can move on. Human nature isn’t like that, and as a result, economics isn’t like that”. Now, roughly a year later, the BoE’s Catherine Mann has picked up Mr. Authers’ baton. It turns out that people who can maintain their standard of living will tend to do just that! Bemoaning the “challenge” of bringing inflation back to target, Mann said there was “a lack of consumer discipline” to rein in businesses’ pricing power, Read more →

Thoughts From the Divide: Avoiding the Inverse

Along with the release of the January Fed minutes this week, there was a deluge of Fed Speak, with Jefferson, Harker, Waller, and Cook all opining on the outlook for cuts. Most of the refrain was along the lines of Powell’s need for “confidence”, with Waller saying that he needed “to see at least another couple more months of inflation data” and Cook echoing the idea, saying that “as we gain greater confidence that disinflation is ongoing and sustainable, that changing outlook will warrant a change in the policy rate”. Harker pushed back on immediate cuts, asking for markets to “just give us a couple of meetings”, following up by saying, “I would caution anyone from looking for it right now and right away”. But while there may be some pushback on timing, that cuts are coming appears to be very much fait accompli in the mind of the Fed. Read more →

Thoughts From the Divide:  Tremendous

While there is likely some argument within the Administration as to whether supply chain shocks are both necessary and sufficient or simply necessary (mirrored by the Fed’s own divergence in views), it’s clear that Yellen and the White House are not too concerned about the Philips Curve, nor seem to put stock in John Cochrane’s “fiscal theory of the price level”. After all, Yellen is still quoted as saying that the US is on a responsible fiscal path, despite the deficit (which is, as Mosler notes, the public’s surplus). Or perhaps they think that with some proper cajoling, the greedflation genie can be put back in the bottle (at least temporarily) as CEO’s find a renewed sense of civic virtue and community? We wouldn’t hold our breath. Read more →

“It’s obvious that there’s going to be stress and losses”. The comment is from Janet Yellen’s comments this week and comes from the discussion of the ongoing CRE dumpster fire. As the saying goes, “needs must when the devil drives”. We have no problem understanding the Fed’s decision to announce (at 7pm last night) that the details of the BTFP program needed to be altered. The problem was the overly juicy arbitrage, whereby banks could use the BTFP window to flip cash from the Fed into the RRP and pocket the not-insubstantial difference. In love, the first cut may be the deepest (as per Rod Stewart, Sheryl Crow, and others). But for the Fed’s Waller, the first cut is to be done “methodically and carefully”. Tacky musical references aside, the Fed Governor explained in his speech earlier this week that “the data we have received the last few months is allowing the Committee to consider cutting the policy rate in 2024”. With inflation seemingly on the right path for reaching the FOMC’s “price-stability goal”, Waller was yet another confirmation of the adjustment cut thesis, explaining in his conclusion, “The healthy state of the economy provides the flexibility to lower the (nominal) policy rate to keep the real policy rate at an appropriate level of tightness.” Read more →

For those of us who regularly follow the “wonksphere” on social media, it’s been hard to ignore the pushback against the doom and gloom that economic sentiment surveys have consistently reported. Commentators like Stancil and Sahm have bitterly complained about the disconnect between the public’s negative perceptions relative to the hard economic data, which is ostensibly pretty good. In this, they have been carrying water for policymakers like Lael Brainard, who have attempted to burnish the Administration’s economic achievements to push back against the negative perception of the economy. In an op-ed for MSNBC, the “former Federal Reserve economist” warned against the Fed keeping “interest rates too high for too long”, which would cause it to “fail at its job” and snatch defeat from the jaws of victory. Sahm argues that the economy is “on course” for a soft landing, but “Federal Reserve Chair Jay Powell is not flying the plane, despite the popular narrative” (which is a far kinder metaphor than Jay being a toddler in the back seat with a toy steering wheel). If the saying is that we’re always fighting the last war, Chair Powell and his Fed comrades appear to be shellshocked. Not so long ago, when asked about where the FOMC’s collective thinking was, Mr Powell went with the rather cumbersome formulation “not thinking about thinking about” rate hikes. This time around, when asked about the various ins and outs of potential rate cuts, Powell said point blank that “the next question… is when it will become appropriate to begin dialing back the amount of policy restraint that’s in place… that’s really the next question, and that’s what people are thinking about and talking about”. Thoughts From The Divide: Adjustments

Last week’s excitement in bond markets came courtesy of Governor Waller offering a mechanical rationale for rate cuts. Simply, “If inflation goes down, you would lower the policy rate.” This came, of course, in the context of warnings about financial conditions and other caveats, but as is so often the case, what the markets heard was “so you’re telling me there’s a chance?”. That doesn’t mean that we disagree with the market’s read of where the Fed’s head is. Fed Governors don’t make too many boo-boos with their messaging, and when they do, it’s often an error of timing rather than content. The market has now priced cuts down to “around 4% by the end of 2024” and while that seems perhaps overdoing the enthusiasm a tad, we suspect that the market has gotten the gist about right.  Read more →

First, there was optimism that this year would prove calmer than 2022, followed by renewed concern about inflation and the impact of bond holdings in the US banking system. And yet here we are, perhaps caused by years of unorthodox monetary policy, where many managers and clients perceive risk as irrelevant and an irritant? All focus is upon return – those ‘sexy’ growth stocks, that 10 bagger PE fund, that property that will inevitably benefit from a lick of paint or a change of use permission, and of course the free put option available to all investors that has been a feature of monetary policy in essentially the last 25 years. So we're going to bore you with a brief article on the independent variable known as risk. Return, the glamourous bit, is the dependent variable. No risk, no return. So, if you can’t define, measure, and manage risk then your returns are a function of luck. Not a lot of people know that. We spend a lot of time obsessing about risk especially in multi-asset portfolios, whose Alphas and Betas are both correlated at different extents at different times, and where they offer differing opportunities for active and passive approaches at different times. After a period of strong gains, the Good Governance Certificate gave back 3.2% in June. With oil and gas stocks excluded from our long basket on ESG grounds, the sharp recovery in these stocks (up 23% since the start of May) weighed on the overall performance. However, this underperformance is to be expected, given the ESG exclusions, when, for example, the oil price rises sharply. This leaves the Certificate up 2.6% in the first half of the year, and up 8.2% since inception. Read more →

The ‘Good Governance’ Certificate continues to perform well, rising by a further 1.4% in July, with the S&P 500 continuing to recover ground from Feb/Mar falls. This took the performance of the Certificate to +5.5% since inception, on the 21 January. The ‘Good Governance’ risk premia has shone through in the past few months, and we note similar outperformance in the backtest during 2008/09 and in other volatile years for US stocks.  Most notable, is the max drawdown of the Certificate of 3½% in March, set against the S&P 500’s 30% fall. As we detailed last month, when C8’s systematic factor-weighted equity L/S overlay was applied to the Green Blue Invest portfolio of the top 100 ‘Good Governance’ stocks in the S&P 500, one of the stand-outs from the backtest was the strong performance of the Index in volatile markets. We also noted the outperformance of the Certificate in February, which was even more marked in March, where the Certificate rose 3.4% against a 12.4% drop in the S&P 500. Indeed, a better measure of the outperformance may be that, since launch, the S&P 500 has fallen by nearly 22%, whilst the Certificate has risen by 0.5%, despite a 40% long bias. Read more →

In the first Monthly Report for the C8/GreenBlue Good Governance US Equity L/S Certificate we focus on the large out-performance of the Certificate versus the S&P 500. One of the standout attributes in the backtest is that, whilst our Index typically performs well in equity bull markets, importantly it tends to outperform the S&P in volatile/bear markets, as capital heads to the safety of ‘well run’ companies. The last few weeks has been the first live test of this thesis, and we are pleased that this has indeed, so far, occurred.  At Friday’s close, the Certificate is up 1.2% since inception on January 21st, despite having a 40% long bias and the S&P500 dropping nearly 10%.   Read more →
